It must measure the shade of red in the blood
It shines a red light, and must measure the shade of red reflected back. Seems odd it can be precise enough to show single percentage point changes, but nearly everyone knows the difference between oxygenated (bright red) and oxygen depleted (dark red) blood. Even under the skin of course, veins look blue due to the deeper red hue. I believe they work on that principle.
